When you remove it, you open the flow to go directly from the IN
chamber into the OUT chamber without being forced to take the long
path through the core. If you are removing the thermostat you must
plug the bypass hole.
Reversing the in and out hoses does not seem to affect the performance.

Got any tips for how to plug that bypass hole? Is it intuitively obvious to
the most casual observer? Even me?

I have not done it myself on the oil cooler. Just on the water pump. The water thermostat works on same principle.
Many people toss the thermostat and wander why the engine overheats right away. (I know it first hand :).
